You can play on Live with a modded Xbox, but you have to be extremely careful not to trigger one of Microsoft's bans. As soon as you've gone on Live, Microsoft records two numbers, your EEPROM id and your Hard drive serial number. If any of those change afterwards, they'll know you've modded your Xbox and ban you good.
