No you can't use a mod chip with XBOX live. Microsoft scans your console for changes to the BIOS (that's what a mod chip does) then bans your machine if it finds one. You can turn off all our mod chips and play online, but you have to have the original discs for that and not backups.

A mod chip allows you to run homebrew software, and backups of your games. It enables you to run Linux if you wanted to, you can run emulators, media players, file managers, whatever you can find.
